Part of me thinks he didn't know, because Jerry is old school and would probably not want to let the host know it's a work. But I'm also thinking he must have known because the segment probably had to be approved before being shown.

Andy had planted the seed in his mind and when Andy refused to apologise to Jerry he knew he had to go ahead with Andys idea of hitting him as hard as possible on screen.
the whole thing between those two was hilarious especially the fact Andy paid for a ambulance after his match with Lawler then paid for the hospital to put his neck in traction for the press so he could sell it like no one else could
Andy had so much heat back then he could easily rival Corny himself
but no I don’t think letterman had any idea it was coming.
I think Andy had to push Jerry Lawler into it by going off script as to what was planned which was an apology from Kaufman to lawler followed by the second segment of Andy singing a song but Lawler realised that Andy wasn’t going to apologise and wanted Lawler to hit him
So when Lawler realised the first segment was drawing to a close he hit him
And Andy played the rest out beautifully
Letterman’s reaction is priceless though
